Using Real Options Analysis For PSC Contract Term Negotiation

(This article is summarized from paper that had been presented in 32nd IPA Annual Convention on May 27th, 2008, Jakarta Convention Centre, Merak Room 3, at 13.00-13.30)


Today, we have a challenge to increase oil and gas production in Indonesia as Government has set the target of 1.034 MBOPD for oil and 1,169 MBOEPD for gas in 2008. There are some efforts to meet this target i.e. optimizing the existing production field using intensively advance technology such as EOR, accelerating new development field, and encouraging exploration activity to discover new reserve.

To support the exploration activity in the unexplored area in Indonesia,, since 2002 government actively opens tender of new PSC blocks. As shown in the below figure, only below 50% of total blocks offered that had been signed in the following year. The interesting data is what occurred in 2006 when oil price was relatively high around $65/bbl, only 5 contracts was signed in 2006. It seems that the level of uncertainty was growing in 2006 due to uncertainties of cold weather in parts of Asia, Europe and US h and oil supplies from Nigeria, Iran and Iraq. This condition resulted many investors at that time waited until uncertainty resolved before undertaking the necessary investment. As uncertainty reduced specially for the level of oil price, in 2007, investors started investing in Indonesia as reflected by 26 PSC contract signed in 2007. It seemed that in 2007 investors looked at the oil market had the new level of price equilibrium because supply and demand for crude in market had been stretched for several years.

These above fact open our insights that besides the cost that investor invest as well as the pay out rate that investor wants to get, there is another factor i.e. uncertainty that should be considered in making decision on the project. In other words, there is a “threshold price” that investor will invest optimally. As uncertainty increases, threshold price will increase. If a project value does not exceed the threshold price, investors prefer to wait before they decide to invest.

Determining the threshold price of the project can be a good starting point for negotiation between government and contractor to accelerate the development of the PSC projects and also for PSC contract extensions. In part of the bidding process, government can also use this approach to set an attractive PSC contract term for investor.

USING REAL OPTIONS TO FIND THE THRESHOLD PRICE OF UNEXPLORED RESERVE PROJECT

Currently, the economics criteria for negotiation are still based on the DCF result. However, this methodology is failed to find the threshold price that the project can be invested immediately considering the effect of uncertainty surrounding the value of investment.
Real Options is an alternative methodology that can find this threshold price that considered factor of development cost, pay our rate and also the uncertainty level.

Following Paddock, Siegel and Smith (1988) real option approach, we extend their approach to value unexplored reserves in Indonesia and propose the adaptation of the above parameters into Indonesian PSC regime.

Two parameters that we can adapt into PSC regime are as follows:

1. PV of Development Cost

PV of Development cost is taken from after tax deduction of intangible drilling cost since this cost can be expensed for tax purposes. In PSC regime, the factor of contractor share should also be considered because cost occurred in PSC basically will affect contractors as much as their split shares.

DevCost afer tax = DevCost-(% Intangible Expense*DevCost*Contractor share*Tax)

2. Pay Out Rate

Following Paddock, Siegel and Smith (1988), we start by calculating the waiting opportunity cost δ, defined as follows:

γt: fraction of oil produced yearly ,
πt: net profit per barrel,
Wt: unit value of developed reserve (per barrel)

In the Indonesian PSC regime, the term of net profit (πt) of contractor is defined as contractor share split after tax. Any changes in oil price (Mt) will affect contractors as much as their “split share after tax”. The same application is also used for developed reserve value (Wt) where contractors just accrue as much as their “split share after tax”. Based on these adjustments, we define pay out rate, δ in PSC regime as follows:



HYPOTETHICAL UNEXPLORED RESERVE VALUATION

To illustrate the valuation for unexplored reserve, we will use the case of the exploration block in PSC regime. Block Y had been awarded to Medco on October 2003 with contractor share after tax of 25%.
For comparison study, we use Block Z as the hypothetical sample that had the same contract term as Block Y.

As shown in the above table, we see that block Y has more valuable than block Z since the chance of success and estimate reserve of Block Y if success is higher than block Z. The other thing, the development cost of block Y is lower than block Z.
In the end of 2003, the market oil price was at $25.00/bbl flat. Following Gruy and Wood (1982) that assumed that the developed reserve is one third of market crude price, we can estimate the pay out rate for each field. The results can be seen in the below table.

Let’s assumed the volatility and risk free interest rate are at 34% and 5% respectively, the value of development option if these reserves are success to be discovered as shown in the below table.

From this table, it was confirmed that Block Y has a potential to be developed soon since project value is higher than threshold price. In contrary, Block Z has a higher threshold price than project value. Look at this situation; it was possible for government to give investment credit as an incentive for Block Y since the development cost is relatively high. Normally, investment credit is applied for facilities development.

The break point of the project value exceeds threshold price if government give investment credit more than 60.1% as shown in the above table.

Maximum Exploration Spending

The signature bonus paid for block Y was`$2.6 million and for block Z we assume we pay only $1 million. As shown in above table, the maximum exploration cost that can be spent in block Y is $38.36 MM. For Block Z, the maximum exploration cost is going up from $2.97 MM to 3.98 MM after government gives an investment credit. From this case, there is a signal that by giving an incentive to lower the threshold price, we can increase the opportunity to find the reserve with more exploration spending.

CONCLUSIONS

We have extended the idea of pricing unexplored reserves as options to the evaluation in the Indonesian PSC Regime. From the hypothetical study, it shows that real options method is a potential tool to form a proper basis for the negotiation of contract terms between the contractor and Government, as a result of which development of the undeveloped reserves in Indonesia can be stimulated.

Partial Differential Equation (PDE) Approach in Real Option Valuation

Dari pembahasan sebelumnya, model klasik untuk perhitungan Real Options dikembangkan oleh Paddock, Siegel & Smith (1988) dan McDonald & Siegel (1986), dimana pendekatannya dikenal dengan pendekatan finite difference atau persaman partial differential (Partial Differential Equation/PDE)

Model ini mengasumsikan bahwa discounted net cash flows akan mengikuti pergerakan Geometric Brownian sebagaimana rumus dibawah ini:





V: discounted net cash-flows;
σ: volatility dari V;
α: expected rate dari capital gain pada project tsb; α = µ-δ;
µ: expected return dari hasil kepemilikan project tsb;
δ: opportunity cost jika menunda project tsb;
dz: peningkatan standard winner process

Partial differential equation (PDE) yang sesuai dengan nilai opsi utk developmen option value (spt American call option) adalah:

R = risk free rate.

Nilai F(V) harus memenuhi kondisi-kondisi sebagai berikut :
(1) F(0) = 0
(2) F(V*) = V* - I
(3) F’(V*) = 1


Jika American call option adalah perpetual, maka nilai opsi ini tidak tergantung dengan waktu, sehingga turunan partial terhadap waktu (t) akan nol (Beliossi, 1996). Jadi, PDE diatas akan berkurang ke persamaan homogeneous differential sebagai berikut

Dalam persamaan ini spt persamaan sebelumnya, F(V) harus memenuhi kondisi-kondisi seperti diatas.

Kondisi pertama muncul jika nilai project V adalah nol, maka nilai opsi untuk investasi akan tidak bernilai. Dua kondisi lainnya datang dari pertimbangan adanya investasi yang optimal. Kondisi kedua adalah kondisi “matching” dimana perusahaan akan menerima net payoff sebesar V* - I atas investasi yang dilakukan.
Kondisi ketiga adalah kondisi “smooth pasting” dimana ini merupakan turunan pertama dari kondisi kedua.
Untuk menemukan F(V), kita harus memecahkan persamaan (2) dengan kondisi 1 sampai 3 yang harus dipenuhi

Dalam memecahkan persamaan 2, Pyndick (1996) membuat perkiraan fungsi yang cocok dengan kondisi pertama yaitu :

Pada kondisi V lebih kecil dari V* dan (V – I) lebih kecil dari F(V) yaitu ketika ”exercise value” karena mengeksekusi saat ini lebih kecil dibandingkan ”hold value” karena tidak mengeksekusinya, maka investor harus menunda project development tersebut.
Pada kondisi V lebih besar dari V* dan (V - I) lebih besar dari F(V), maka company harus mulai segera untuk mendevelop project tersebut..

Penentuan opportunity loss akibat menunda project

Dalam tulisan Paddock, Siegel and Smith (1988), penentuan opportunity loss δ, didefinisikan sebagai berikut:
γt: fraksi minyak yang diproduksi tiap tahun,
πt: net profit per barrel,
Wt: unit value of developed reserve (per barrel).

Jika,

OCt: one-barrel production cost at the date t,
DAt: depreciation per barrel at the date t,

Gruy dan Wood (1982) mengasumsikan bahwa Wt = 1/3 Mt, maka:

Beliossi (1996) melakukan pendekatan lain untuk menentukan opportunity loss δ dimana tidak seperti Gruy dan Wood, belliosi memperkenalkan ratio p untuk membandingkan harga pasar minyak dan harga developed reserve sebagaimana rumus dibawah ini.

Aplikasi Real Option Untuk Menilai Cadangan Minyak di Indonesia

Sejak diperkenalkan rumus black-sholes-merton utk menghitung instrument keuangan, call option, tahun 1973, oleh Fischer Black, Myron Scholes dan Robert Merton, perkembangan option pricing tidak hanya merambah dalam industri keuangan namun diaplikasikan dalam real bisnis atau sering dikenal dengan istilah “real option”. Berkat penemuan rumus ini, Myron Scholes dan Robert Merton mendapatkan hadiah nobel utk bidang ekonomi tahun 1997, dua tahun setelah wafatnya Fischer Black.

Salah satu industri yang menjadi pioneer dalam perkembangan real option adalah industri perminyakan dimana dengan tingkat uncertainty business yang tinggi serta investasi uang yang tidak sedikit, keputusan dalam investasi di perminyakan menjadi sangat penting.

Pendekatan dalam perhitungan investasi dengan menggunakan Discounted Cash Flow (DCF) dirasakan tidak mencukupi dikarenakan pendekatan valuationnya lebih static Adanya decision three analysis utk membuat fleksible dari DCF appraoch ini tidak juga mencukupi dikarenakan tidak terakomodasinya flexibilitas mangement dalam memutuskan apakah project itu jadi atau tidak.

Sejak diperkenalkannya metode real option dalam perminyakan yang dikembangkan oleh Paddock, Siegel dan Smith tahun 1987, banyak praktisi perminyakan yang menggunakan pedekatan ini utk memvaluasi projek mereka.

Saat ini Perusahaan minyak besar seperti Exxon, BP, Chevron, StatOil dll telah banyak menggunakan pendekatan ini dalam menilai suatu project. Bahkan Anadarko Oil Company menyatakan secara gamblang dalam laporan keuangannya tahun 2001 bahwa “it seeks to maximize enterprise value by maintaining a strong balance sheet and applying option theory to assist investment decision making “.

Bagi perusahaan minyak di Indonesia ini merupakan tantangan tersendiri dalam mengaplikasikan pendekatan real option ini sekaligus sebagai pembelajaran dalam mengadopsi metode terbaru untuk menjadi “world class oil company”.
Bagi pemerintah dalam hal ini BP Migas, pendekatan real option ini dapat digunakan dalam menciptakan struktur PSC yang lebih atractive bagi investor dalam mempercepat pengembangan lapangan dari cadangan minyak dan gas bumi yang belum dikembangkan.


Model Real Option dalam Perminyakan

Sebagai pioneer dalam penerapan teori option pricing dalam bidang perminyakan, Paddock, Siegel dan Smith menganalogikan parameter option dalam industri keuangan ke dalam industri perminyakan, seperti terlihat dalam table dibawah :


Dalam menilai cadangan minyak ada 5 parameter yang diperhitungkan dalam perhitungan option pricing, yaitu :

  1. Nilai saat ini dari developed reserve yang dapat diambil dari discounted net cash flow project
  2. Biaya investasi untuk mengembangkan reserve tersebut
  3. Depletion production dari nilai reserve yang digunakan untuk memperhitungkan return yang diharapkan dari memegang interest dalam reserve tersebut
  4. Risk free Interest rate saat ini yang dapat diambil dari selisih interest rate dari suku bunga bank sentral dengan inflasi
  5. Tingkat volatility dari nilai developed reserve sampai kurun waktu saat ini
  6. Lamanya waktu habisnya hak pemegang interest atas kontrak pada reserve tersebut

Dalam mengambil nilai developed reserve ada dua pendekatan, pendekatan dari internal project itu sendiri melalui NPV dari project tersebut serta pendekatan dari luar atau pasar.
Dalam hal ini penulis melakukannya berdasarkan pendekatan dari pasar dimana menurut pandangan kami ini dapat menghindari tingkat subjectivitas dalam melakukan penilaian terhadap suatu asset terutama asset-asset diluar perusahaan kita.

Dalam pendekatan pasar, kita berusaha mengambil data berdasarkan aktual transaksi yang terjadi atas penjualan oil and gas reserve yang terjadi dari tahun ke tahun.
Adelman (MIT) dan Watkins (Univ of Alberta) pada tahun 2003 dan 2005 melakukan studi statistik terhadap transaksi penjualan oil and gas reserve di Amerika selama kurun waktu tahun 1982 - 2003. Studi ini menghasilkan harga perkiraan dari rata-rata dalam $/bbl atas transaksi yang terjadi setiap tahun selama kurun waktu tersebut.

Atas hasil dari studi mereka dilakukan permodelan ekonometrik dengan menggunakan metode “two stage Engle–Grager”, yang dikembangkan oleh peraih Nobel bidang ekonomi tahun 2003, Robert F Engle dan Clive WJ Granger saat mereka bekerja sama selama puluhan tahun di Universitas California, San Diego.
Dari analisis ekonometrik yang dilakukan terdapat hubungan yang kuat antara harga cadangan minyak berdasarkan hasil studi Adelman dan Watkins dengan harga spot minyak WTI (West Texas Intermediate).

Adapun hasil model ekonometrik seperti terlihat pada grafik dibawah ini:

Applikasi Real Option dalam Skema PSC Indonesia

Berdasarkan model dari Paddock, Siegel dan Smith serta studi ekonometrik yang telah dilakukan, maka parameter-parameter real option yang telah disesuaikan dengan struktur PSC Indonesia adalah seperti di tabel dibawah ini.


Untuk membandingkan hasil dari pendekatan DCF dan Real option, dilakukan studi kasus penilaian terhadap blok X sebelum diakuisisi oleh Medco pada akhir tahun 2001 dan bagaimana nilainya saat ini berdasarkan kas yang telah dihasilkan selama 4 tahun ini.

Dengan menggunakan asumsi yang sama seperti harga minyak $18.00/bbl, maka hasil penilaian dengan pendekatan real option ini dapat dilihat pada tabel diatas.




Berdasarkan arus kas yang telah dihasilkan selama 4 tahun dan discount ke akhir tahun 2001 dengan rate 15% sebagaimana terlihat pada tabel dibawah ini, hasil dari real option lebih mendekati nilainya saat ini dibandingkan dengan hasil DCF.

Penutup

Dari hasil yang didapat, dapat disimpulkan bahwa real option sangat cocok diaplikasikan pada industri perminyakan yang tingkat uncertaintynya tinggi termasuk di Indonesia.

Adanya aplikasi real option ini tentunya diharapkan dapat membantu para pelaku bisnis perminyakan di Indonesia dalam menilai suatu proyek perminyakan dan menggunakannya dalam melakukan keputusan investasi bisnis perminyakan di Indonesia.
